Do whatever you think is right. Personally I'm not sure I could reuse a collar that had been on one of my cats but that's just me. However I do kind of like the idea of passing it on in memory of...that's a sweet sentiment.
My mother has a Christmas Ornament that is a cat toy from a cat she had probably thirty years ago. Every year it goes on the tree in the same place, bottom layer left side of the tree, well within reach of any cat that wants to play with it. I plan on doing the same thing with the collars of my boys when it's there time to pass to Rainbow Bridge.
